The flash drive may be corrupted, but the files on it may be able to be salvaged. Have you taken it to a computer repair place and let them check it out?

That's terrible...have you tried to bring your computer to Apple?
I have heard of other people having problems with iPhoto after updating before... maybe they know of a way to restore to the previous version?...I hope you get it back....what a sweet and sentimental gift...
ETA
I would see also if BLURB has a customer service number and call them to see if there were anyway to retrieve your inactive project...you never know
