What would you do?
DH and I narrowed down that area we want to live in.
We found a great LITTLE house. By little, I mean 2 BR's, virtually NO closet space, no dining room, small living room and a small finished room in the basement (the other part of the basement is crawlspace)
The good things about it are: Excellent schools, needs no work, new hardwood floors, new kitchen, it has a decent sized loft within the master BR, 2 car garage...
The only thing that's really holding me back is the lack of closet space and "living area". We love to entertain, and I am just worried that it will be too small to have holiday's in and stuff.
What would you do in this situation? Would you strongly persue the house or would you let it go and look for something else?

I'd consider it. Sounds like there is room to expand up since there is loft space, you could dormer and add rooms upstairs. You could convert half (or all) of the garage. Seems like a good way to get into a great school district.

keep looking- making upgrades to a bigger home would be cheaper then expanding this one
and a 2 bedroom could be harder to resell in the future

I would keep looking. As another poster pointed out. It's expensive to add a dormer to a house, so I would be careful.

Unless you plan on moving later/soon, keep looking.
If the house looks small now, wait until you move in. It will be even smaller. We usually underestimate how much stuff we have.

I agree with everyone else.
I think if you had seen a lot more houses and this was the best of the bunch, I'd put in an offer.
I am at the point where I want to get a house that has a nice sized lot and structurally larger --- and do improvements over time (bathroom, kitchen, etc.).

Keep looking - I made the same mistake with my first condo purchase. Great bedroom, but lacked a good LR & Kitchen. I hated that i couldnt have friends and family over.

keep looking. it is very expensive and timely to add a dormer to the house. plus you my out grow the house quicker than you think.
